Compound interest is interest earned on both your original principal and on interest that has already been added. Over short periods the effect looks modest. Over decades—especially with consistent contributions—it becomes the dominant story in retirement accounts, brokerage portfolios, and even high-interest debt working against you.
The basic idea is simple: a balance grows, next period’s return is applied to a larger base, and the curve steepens. Frequency matters too. Interest compounded monthly grows a bit faster than the same nominal annual rate compounded yearly, all else equal. Contribution timing matters as well: money invested earlier has more periods to compound.

- 1. Start with principal, rate, and time
Principal is your starting balance. Rate is the expected annual return (or interest). Time is how many years the balance will grow. Even rough assumptions clarify whether a goal is realistic—and how sensitive it is to each input.
- 2. Add recurring contributions
Most real-world growth comes from new savings layered on top of compounding. Model monthly or annual deposits separately from the starting balance. Increasing contributions over time (for example, with raises) often matters as much as the rate itself.

- Ignoring contribution consistency. A brilliant rate with sporadic deposits usually loses to a moderate rate funded every payday. Habit compounds too.
- Confusing nominal growth with purchasing power. A future balance that looks large may buy less than you expect after inflation. Translate goals into today’s dollars when sizing contributions.
- Underestimating the cost of high-interest debt. Compounding works both ways. Credit cards and some consumer loans grow balances against you just as relentlessly as investments grow for you.
